For others, it’s a lifeline. You need cash but you absolutely refuse to sell your Bitcoin. So, you lock up that Bitcoin and take out a crypto loan against it. You get your liquidity. You keep your market exposure. Both users arrive at the exact same market. The system connects these two totally different goals.

But here’s the catch. Because their goals are completely different, they are exposed to completely different risks. So, let’s explore exactly how it works and everything you need to know before you take out your first crypto loan.

Unlike the direct loans you get from a friend or family member, crypto lending involves more than the borrower and the lender. For every crypto loan, there are four major parties working together. Here are the four participants and the roles they play for every crypto loan to run smoothly. 

  1. The Lender. They supply the capital to a pool or platform where loans are given out. A lender gets interest payments in exchange for their capital. 
  2. The Borrower. They post digital assets as collateral to obtain liquidity in another asset. A borrower keeps upside exposure while accessing cash.
  3. The Protocol/Platform. Acts as the intermediary. They hold the assets of the lender, set the rules for lending, and make sure the rules are followed by the borrower. 
  4. The Liquidator/Oracle: Monitors positions and executes a forced sale when debt crosses safety limits. The oracle is the software that feeds real-time off-chain price data to decentralized protocols so the system knows exact asset values.

In practice, the lender deposits assets into a pool, and the borrower locks collateral into the protocol to draw funds. Oracles constantly update asset valuations, while liquidators monitor overall health to settle bad debt automatically.

This model applies whether you take a centralized or decentralized crypto loan. However, decentralized setups replace human loan officers with automated smart contracts.

How Crypto Lending Works Step by Step

To really grasp how crypto lending works, we need to trace a single dollar from deposit to repayment. Crypto lending is very different from peer-to-peer lending, where Bob lends directly to Alice.

The Lender Supplies Liquidity

Yield remains variable because borrowing demand changes constantly. Withdrawal availability depends directly on pool liquidity. If every asset in a lending pool is borrowed, lenders must wait until debts are repaid before withdrawing capital.

The Borrower Posts Collateral and Draws a Loan

To access funds through crypto borrowing, a borrower must first deposit acceptable crypto assets as security. The protocol evaluates collateral quality to calculate exact borrowing capacity.

 The protocol checks the asset’s risk parameters to calculate the total borrowing capacity of the borrower. Once approved, the user can draw down funds up to their limit.

  • Maximum LTV: The absolute highest loan-to-value ratio the platform allows when you first open the loan.
  • Liquidation Threshold: The danger zone. If your LTV crosses this specific percentage, the protocol will automatically sell your assets.

Notice that the liquidation threshold is always higher than the maximum loan-to-value ratio. That gap is your breathing room.

Worked Example: Borrowing Against ETH 

Let’s use some round numbers. Imagine you lock up $10,000 worth of ETH. The platform has a max LTV of 50%. This means you can borrow up to $5,000 in USDC.

You take the max. Your starting loan-to-value ratio is exactly 50%. The platform’s liquidation threshold is set at 80%. This means your debt cannot equal 80% of your ETH’s value.

At what ETH price do you get wiped out?

Your debt is $5,000. $5,000 is 80% of $6,250. If your ETH stash drops in value from $10,000 to $6,250, you get liquidated. But wait. Remember that interest is accruing.

Six months later, your debt might have grown to $5,500. Now, $5,500 is 80% of $6,875. Even if ETH just trades sideways, the rising debt pushes you closer to that liquidation threshold every single day. Risk rises even when prices sit still.

How Crypto Lending Interest Rates Are Set 

In traditional finance, a guy in a boardroom decides the prime rate. In crypto lending, rates are dictated by pure, raw math. The goal of the interest rate is twofold. It must compensate the people supplying liquidity

At the same time, it has to ration the borrowing demand so the pool doesn’t completely dry up. How they actually crunch those numbers depends entirely on where you are.

Utilization and Algorithmic Rates in DeFi 

In DeFi lending, rates are governed by a utilization rate. This is simply the percentage of the pool that is currently being loaned out. If a pool has $10 million in it, and $2 million is borrowed, the utilization rate is 20%.

Algorithms monitor this metric block by block. When utilization is low, borrowing is cheap. The protocol wants to encourage more loans. But as the utilization rate climbs higher, the protocol panics. It needs to keep some funds in reserve so lenders can withdraw if they want to.

So, the algorithm features a “kink” in the rate curve. Once utilization hits 80% or 90%, the interest rate suddenly skyrockets vertically. It might jump from 4% to 40% overnight. This forces borrowers to repay their debt quickly, which pushes cash back into the pool.

When evaluating a variable interest rate, always distinguish between the raw quoted APR and your actual net yield. Token reward incentives can fluctuate, meaning headline rates in crypto lending may change rapidly without warning.

Why Different Collateral Receives Different Borrowing Power 

Not all crypto is created equal. If you bring $10,000 of Bitcoin to a protocol, they might let you borrow $7,000 against it. If you bring $10,000 of a random meme coin, they might give you absolutely nothing.

Why? Because of liquidation mechanics. If a borrower defaults, the protocol must be able to sell the collateral immediately on the open market without crashing the price. They grade assets on strict criteria:

This is why stablecoins and major cryptoassets like ETH have massive borrowing power. Lesser-known tokens have terrible collateral factors because they are simply too hard to sell in an emergency.

DeFi Lending vs Centralized Crypto Lending 

You basically have two choices for where you do this: onchain or offchain. Centralized crypto lenders (like Nexo or older platforms) operate a lot like banks. DeFi lending (like Aave or Compound) operates entirely on smart contracts.

  • Collateral Volatility: If your asset drops in price, you get liquidated.
  • Liquidation Penalties: When the protocol sells your assets, it doesn’t do it for free. It charges a hefty penalty fee, often ranging from 5% to 10%, which is slashed directly from your remaining balance.
  • Rate Spikes: A variable interest rate can surge from 3% to 40% while you are asleep, rapidly ballooning your debt.
  • Trapped Capital: If network fees are sky-high, it might cost too much to deposit more funds to save your position.

Shared Infrastructure Risks 

Both sides share the structural risks of the blockchain itself. If the blockchain gets congested, a borrower might try to repay their crypto loan, but the transaction stays stuck in the mempool for three hours. 

By the time it clears, the oracle has updated the price and triggered a liquidation. Oracles can fail. Front-end websites can go down. The underlying plumbing is incredibly complex, and if one pipe bursts, both the lender and the borrower get soaked.

The Total Cost of a Crypto Loan

The total cost of the loan you take out is more than the headline APR the platform displays. The true cost of a crypto loan is a layered cake of fees. Let’s say you take out a loan for a year.

First, you pay the interest rate that accrues on the principal.

Next, you pay the platform’s origination fee, which might be 0.5% upfront.

Then, you have to factor in the gas fees. You pay gas to approve the token, gas to deposit, gas to borrow, and gas to repay. On Ethereum mainnet, that alone can cost $50 to $100 depending on congestion.

You hold $50,000 in Bitcoin. You want to buy a car. If you sell the Bitcoin, you trigger a massive capital gains tax bill, and you lose your exposure to future price pumps. Instead, you lock it up, borrow stablecoins, and buy the car. You get cash, avoid taxes, and keep your Bitcoin.

Leveraged Trading

You think ETH is going up. You deposit ETH, borrow USDC against it, and immediately use that USDC to buy more ETH. You just created a leveraged long position. The economic goal is amplified profit. The extra risk is a brutally fast liquidation.

Yield Farming and DeFi Lego

You deposit assets into a protocol, borrow a different asset at a 5% interest rate, and deposit that new asset into a completely different platform paying 10%. You pocket the spread. This creates a deeply nested chain of dependencies. If one protocol breaks, your whole strategy collapses.
